Use the 'Ellipse Tool' (Hotkey: U, Shift+U, Shift+U)

It's a good question and it's not easy to figure out. I started using the rulers function, but that won't work so don't do that.
Anyways, the solution:
1. Take out your custom shape tool (in the same group as elipse, line etc.).
In the top bar there's a menu called "shape:" with a picture of a shape following. Change this shape by pressing the little down-arrow, then the right-arrow on the dropdown menu. In this menu you should find an option called shape, press this.
2. Your shape menu should now contain a circle, pick this.
3. look to the top menu again and locate a picture of the custom shape tool, press the little down-arrow beside it. Press fixed size and write 7 cm in W: and H:
4. If your circle is not filled with color, select your desired color as foreground color and press the fill pixels button in the top menu (it's a little square)

Erm, well, it depends ...
[When I say square I'm talking about your picture]
If you want the whole image to fit into that circle it's impossible without dissorting in it some way. Either making the square into a circle, bending the corners inwards to the center, making the corners more or less visible.
OR
Transforming your square and the just cut what ever edges should end up outside the circle.

I can't really figure out any great and easy way to do this. First of all you have a rectangle which is a lot higher than it's wide.
There are certain ways you can things circular.
Using the spherize filter (filter>disort>spherize)
Also you can try transforming it by using Edit>transform>warp
Does anyone know a good way to a rectangle into the shape of a perfectly round circle?
I'd start off making it a square with a 7 cm diameter. This will disort the image, but you'd get a lot more of the picture on the circle.
Then I guess I'd just use the two functions I listed above.
Also if you cant use the warp function to get it perfectly round just get it as near as possible, then make a 7 cm circle on another layer, select it (ctrl + click the layer picture) inverse the selection (shift + i), go back to the layer with your layer with the picture and press delete ...
